Diversification vs Diworsification

The three quotes above speak to the inner turmoil I feel when I think about how to diversify or further concentrate my holdings in 2016. I know for a fact that I'm not right 100% of the time, and therefore must diversify. However, I fear as I add investments to my portfolio, diworsification is real risk. Many of the asset classes I invest in as a dividend growth investor ("DGI) are highly correlated. I'm also a big fan of the Warren Buffett 'punch card' approach, and prefer to concentrate my money in companies in which I have the most confidence and understanding.

Among the many things I struggle with as a DGI located in Canada, sector diversification is near the top of my list. Although nearly 20% of my investment holdings are in the Canadian banking sector, banks actually account for 39% of the TSX Composite Index. Similarly, my 17% weighting of energy and pipelines is slightly lower than the 18% weight in the TSX Composite Index. 



After completing the above table last weekend, a couple of observations stood out:

Home Country Bias
With about 34% of my holdings in Canadian companies, I'm not as globally diversified as I should be. However, one of the big reasons for my home country bias is the favorable tax treatment of Canadian dividends, and unfavorable tax treatment of foreign dividends. Unless I receive foreign dividends in my RRSP, there is withholding tax deducted, and I also may be taxed at my marginal rate on net foreign dividends received.

Sectors Not Represented
Certain sectors, such as mining, infrastructure, retail, and transportation are missing from my portfolio. Although there are specific, rational reasons for some sectors not being represented (like my complete lack of knowledge regarding mining), other reasons are irrational (like being burned once by SNC in the infrastructure sector, and choosing to avoid being burned again), or completely lacking (Magna is a successful Canadian transportation company with a global presence and an impressive history of dividend growth).

Cash Level is Low
In contrast to 2014 during which I made a couple large purchases using cash contributed to my brokerage account quarterly, in 2015, I contributed to my brokerage accounts each month, as a way to encourage myself to make regular, smaller purchases. Since I've made regular, smaller, monthly purchases, I now have a lower cash balance to take advantage of exceptional opportunities as they arise.

Relatively Low Number of Holdings due to Monitoring
I pared down my number of investments from 29 at the end of 2014 to 26 currently. I find it's still a stretch for me to monitor so many holdings, even with six Canadian banks whose results are highly correlated. Although I see many other DGI bloggers with portfolios of 30-60+ companies, I simply can't effectively monitor that many investments given time constraints. Although, through Alaris, I gain exposure to 14 different companies, which further increases my sector and geographic diversification.

As I formulate my investment plan for 2016, I'm interested in hearing from my readers how they balance diversification and diworsification. Any tips, techniques, or insights you have regarding balancing monitoring, diversification across asset classes and geographically, and eliminating home country bias in your portfolio, would be much appreciated.

  1. This is a topic I like but feel I’m sort of in opposition with many DGI. In my original investing, I wanted to invest in no more than 12 companies. I thought about 8 at the beginning for I was a strong believer in Claude Chiasson’s Financial approach (http://www.ledevoir.com/chroniqueur/claude-chiasson).

    As I went along and built the core of my portfolio over a 2 years period, I realized it would be tough to stick to my initial strategy (It still is…). Why? Because as you go along and buy shares of companies the Market keeps on fluctuating, which is normal. Some companies you bought are no longer cheap, and some others you like suddenly become more attractive. You either have to wait for the stocks of the companies you own to drop or take advantage and buy stocks from companies you don’t hold. Hence, you end up owning more companies that you would have liked from the get go.

    It’s a nice problem, mind you. But I believe that, apart from the fact that it’s harder to follow 10 companies then, say, 25, the High number of holdings dilutes the leverage and effectiveness of your portfolio.

    If you hold 10 strong companies (you firmly believe in) and dominate their sectors and raise their dividend on a regular basis, I’m confident you will be successful. You will make less buys, spend less on commissions, you will understand and follow more easily your holdings and, most important of all, you will cultivate true patience and the art of punching big when one of your companies stock price is suddenly very attractive.

    I now hold 22 companies and I start to feel a little uncomfortable with this number and the time it requires me to monitor all of them. I’m starting to think: “geez, I might as well buy a 3-4 ETF’s and forget about it”.

    1. Thanks for taking the time to reply in such detail. In particular, the rationale in your second last paragraph about holding 10 strong companies really resonates with me. Over the last couple of years, I'm finding it harder and harder keep track of 25+ companies. Like you suggested, why not just own a couple ETFs and forget about it?

      Je pense que mon plan pour 2016 sera de continuer de diminuer le numero des companies dans laquelle je suis une actionairre. Je veux investir plus dans les companies dans lacquelle j'ai le plus de confiance.

  3. Bon plan mon ami. Si tu as confiance en ces quelques compagnies (8-15), vas-y et met le paquet. Autrement, c'est de la diversification à outrance qui dilue le retour sur ton investissement! ;)

  4. Kind of a timely article. I just published my sector allocations for my dividend stock portfolios. It's a very personal choice one has to make regarding diversification and quantity of stocks to own. Quite a few of the DGI bloggers we follow online own at least 2 or 3 dozen stocks if not more. If you can manage it then go for it.

    1. The timing of the article was intentional as I'm trying to formulate my investment goals for 2016. When I see a DGI blogger with 2 or 3 dozen stocks, I always wonder how close to a relevant index their performance is tracking. Although I have nothing against someone holding so many companies, I know it's not me given my difficulty monitoring 26 companies currently.
